I’m confused. The goblin will replace Kay with the doll, or the goblin is giving the doll as a peace offering to Peaches and will replace it with another doll? tldr: is the “it” the doll or Kay?

The doll probably turns into a doppleganger/golem that makes it seem like the kid isn’t gone.
Torn got it right! It’s a nod to the original mythos of the “changeling” who replaced a human child.
